Our setup in my department uses the on-premises gateway that is setup on a Windows Server machine.
Is the Windows Machine that has the gateway doing the actually data processing or is it being sent to a VM hosted on Azure?
I've never understood what machine is actually being used to process the data/applied steps/etc. when a refresh is taking place.

Yes, your windows machine connects to your local data sources, completes all the power query steps, processes the data, and then sends it through to the power BI service.
