according to the link, it says we can use direct query in PBI desktop to connect to Azure SQL database. However when try to connect to azure database, the Data connectivity mode remains checked on "import" and the DirectQuery option seems disabled (greyed out).
I am trying to apply directquery for the dataset on the PBI desktopm and then move the file across to Power BI Service. As we can no longer create direct-query directly from the PBI Services.
any advise would be appreciated.

i know the problem now: if the pbi desktop file contains datasets that ae imports then the direct query can not be combined. You need to have a seperate pbi file with just direct query datasets!

You are right. You need to create a new .pbix file to load the data in Direct Query model. Congratulations, you find the issue. Please mark your workaround as answer, more people will benefit from it.
