I'm trying to generate a Power BI report on MS Fabric. However, I'm getting the message below:
However I am using MS Fabric SKU 64. Why do I still need the Power BI license to create my reports?

With power bi free license, you can create and publish pagimated report only in My workspace.
You would require Power BI pro license would be required to publish paginated report to any other workspace.
You are getting is upgrade prompt because you are trying out a power bi paid feature.

As @pallavi_r mentioned you do require a Pro license to publishing content to a Power BI app workspace, editing content, and for sharing content with others.

Hi @luisr-optimus ,
To create and view a report within the capacity (F64 SKU), we don't need Power BI Pro license.

But if we Power BI Paid features such as collaboration, sharing across workspace, capacity, sharing with external users then we need Power BI Pro license.

When I try to create a new Power BI report from a semantic model I get the message about "purchasing a Power BI license", but the Workspace is using MS Fabric Capacity with SKU 64, as shown below:
Could it be some instance or permission configuration that is missing?

Thank you for contacting the Microsoft Fabric community.
As @pallavi_r pointed out, MS Fabric SKU 64 is enough to create and publish reports, which is right. However, if you have enabled the Small Semantic Model Storage Format, you might be prompted to upgrade your Power BI license because this conflict occurs when working with large semantic models.
To resolve this, you can simply switch to the Large Semantic Model Storage Format. Once you do that, you can create any semantic model without being asked to upgrade your license.

I changed the configuration for the semantic model format from my workspace:
However, when I tried to create a "paginated report" I got the same message:
Even if I try to delete the semantic model from my workspace, I still get the message above.
