You are correct. Report Builder had not been updated to handle publishing paginated reports to folders. Microsoft addressed this issue and updated report builder. If you download the latest version, you will now have the option to publish to specific folders.
In case it helps: I got this error and saw it was happening because I had moved the report into a folder within the workspace. When I took it out of the folder and back into the home/default, it let me publish again.
