I am noticing a weird issue. Let's say there are about 50 people that have access to the power bi workspace out of which I only want 5 of them to access a particual pbi report under the same workspace. However, I see all 50 users getting direct access to the report and I can't take them off at the report level (there is no option to remove access for all users getting direct access through workspace), is this the normal behavior or no?

yes, this is as expected.
The only way to achieve the desired result is by not granting permissions to the workspace, but granting direct access to every report.
The other option would be to use Workspace Apps to share the content. At the moment, you can only create one app version per workspace, but please refer to this roadmap feature for future functionality to be expected:
